In this dissertation, I examine the uncertainty surrounding lawsuits and how that uncertainty impacts financial analysts' evaluations of defendant corporations. Further, I examine whether management's decisions regarding settlement timing are affected by financial incentives. There are two essays in the dissertation. In the first essay, I focus on analysts' response to litigation. I hypothesize that when a lawsuit is filed against a company, the perceived level of uncertainty about the firm's future financial performance, as measured by the dispersion in analyst earnings forecasts, becomes greater. However, when the suit is subsequently settled, then it is hypothesized that the dispersion in analyst earnings forecasts will decrease, reflecting a reduction in the perceived level of uncertainty about the future financial performance of the defendant. Similarly, I expect the forecast errors of analyst forecasts to be negatively affected by the filing of a lawsuit and positively by the settlement. In the second essay, I examine whether financial incentives such as the desire to smooth income, to take a big bath, to lower the firm's cost of capital, or to avoid possible debt covenant violations, impact management's settlement decisions. The results are consistent with the hypotheses that analysts forecasts are affected by litigation and that managers make settlement decisions that are systematically related to financial incentives.
